All I did was set maximum_object_size to something obscene like 50mb. Loading up the windows update interface always seems to bypass the squid server, but downloading the actual updates come from the squid server. The instant downloads and griding squid box confirm that well enough. :) It worked with v4 of windows update, haven't tried it with v5, mostly because after applying Service Pack 2 there isn't much left to patch.
